The strengthening of the Chinese yuan may support bitcoin prices

The price of bitcoin$ 86,814.19 often fluctuates with global capital flows. Currently, the strengthening of the Chinese yuan may bring a more bullish outlook for cryptocurrencies, according to one observer.

In early trading on Wednesday, the yuan-to-dollar exchange rate was reported at 7.043, the highest level since October 8. This quarter, the yuan has risen by about 1%, up 4% from its April low of 7.3504 to the dollar.

Historically, the direct impact of the yuan on bitcoin prices has not been significant. For years, there have been rumors that yuan depreciation would prompt Chinese capital to flow into the cryptocurrency market (and vice versa), but there is no conclusive evidence.

However, according to the newsletter service LondonCryptoClub, fluctuations in the yuan exchange rate can still affect bitcoin through macroeconomic channels and the foreign exchange market. The founder of the organization stated that a continued strengthening of the yuan could be beneficial for bitcoin prices.

“When the yuan strengthens, it provides cover for China to increase stimulus and easing measures to address the deflationary spiral they are dealing with,” the founder of the newsletter service told CoinDesk.

A stronger currency reduces import costs, thereby exerting downward pressure on domestic inflation. In turn, this gives policymakers room to implement economic stimulus measures.

Coincidentally, calls for Chinese economic stimulus were influenced by a series of poor retail sales and corporate investment data released earlier this week, with the yuan strengthening and related indicators rising as a result.

This stimulus can offset the expected rise in borrowing costs in Japan and Australia, as well as the prospect of a slower pace of Federal Reserve rate cuts, thereby supporting risk assets including cryptocurrencies.

Now, let's talk about the foreign exchange market. Continued appreciation of the yuan may prompt the People's Bank of China to intervene by buying US dollars against the yuan.

These dollars will not sit idle; they will be recycled or exchanged for other currencies to maintain a stable currency composition in the reserve portfolio. This reserve portfolio holds hundreds of billions of major currencies, including the US dollar, euro, yen, and others.

This recycling operation will ultimately lower the US dollar index. It is well known that a weaker dollar often boosts demand for dollar-denominated assets such as bitcoin and leads to looser financial conditions (making cash cheaper).

“To smooth out dollar strength, the central bank buys dollars by issuing more yuan, which is essentially printing money. These dollars are also ‘recycled’ and exchanged for other currencies to maintain stable forex weights in their portfolio,” the founder said.

They added: “This exacerbates the overall weakness of the dollar. All these factors together create a more liquid environment, which should be good news for bitcoin.”

The coming weeks will show whether this backdrop can curb bitcoin’s downward trend and help the market regain its footing.
