Option market pricing is worth attention, as the foreign exchange market is sending clear signals

⑴ In G10 currency pairs, the options market is sending a unanimous signal: market participants generally lack a clear directional betting willingness. Implied volatility remains at multi-year lows for most major currency pairs, except for the yen, while realized volatility is even lower, confirming the authenticity of the price signals. ⑵ This absence of directionality is reflected not only in volatility pricing, but also in position structures. Spot liquidity in major currency pairs is relatively thin, demand for deep out-of-the-money options has almost disappeared, and there is a clear lack of tail risk hedging appetite. ⑶ Risk reversal indicators present similar characteristics. The 1-month 25-delta risk reversal for EUR/USD tilted about 0.45 volatility points in favor of puts from late August to early September, but has now dropped back to around 0.2 points. GBP/USD also retreated from about 0.6 points to 0.45 points, indicating the market’s brief preference for a US dollar rally is fading quickly. ⑷ Implied volatility for EUR/GBP has fallen to a historical low, becoming the most typical example of a lack of directional conviction. The options pricing for this currency pair almost implies no significant volatility ahead. ⑸ Overall, the foreign exchange market is in wait-and-see mode. Although there is some alertness to macro risks, there is a reluctance to price in any sustained trend in the short term. Going forward, attention will focus on whether central bank policy paths and risk events can break the current stalemate.
